Sensitivity Analysis in Capital Budgeting seeks to identify the effect of changes in one variable, eg Life of the Project, Cost of Capital, Project size, etc on the Net Present Value or Internal Rate of Return by keeping all other variables constant. It is a study which determines how changes or errors in the values of parameters affect the output of a model. Scenario Analysis is an analysis of Net Present Value or Internal Rate of Return of a Project under series of specific scenarios, based on macro economic factors, industry and firm specific factors.
